Decision analysis: old exam question Acme Inc is considering two alternative projects, called A and B. Project A would result in a cost of 20 immediately, and a revenue of 25 two years from now. (All payoffs in $m). Project B would result in a cost of 25 immediately and in an uncertain revenue three years from now: 40 or 24 with equal probabilities. Acme s discount rate is 6%. Solution a) The discount factor used by Acme is 1/1.06. Acme should choose whichever project gives the highest expected value in today s dollars. The payoffs of project A are: X0 = 20 and X2 = 25. Present value is 20 + 25/(1.06) 2 = 2.25 The expected payoffs of project B are: X1 = 25 and X3 = 0.5 40+0.5 24 = 32, where X3 is an expected value. Present value is 25 + 32/(1.06) 3 = 1.87 Acme should choose project A. (Note that if the two projects were not alternative, then Acme should undertake both, since both give positive PV). b) Knowing what the payoff of project B will be three years from now allows Acme to choose it only if it promises the higher payoff of 40 and to choose Project A otherwise. If Acme obtains a forecast and it promises a high payoff then the PV is 25 + 40/(1.06) 3 = 8.58. If the forecast promises a low payoff, then the PV is only 25 + 24/(1.06) 3 = 4.85. The forecast promises a high payoff if and only if the payoff really is high --- so the forecast must be high with probability 0.5. To illustrate the situation, we can draw the decision tree (this was not asked in the question, and if you could think through the problem without a tree that s fine).
